Unable to transform chars > 127

Win 2000 Server SP4
MSXML 4.0

I've created an xml doc in dreamweaver, it is encoded as
Latin(western).
Using transformNodeToObject(), saving result into another DOM Object. 
The resultant DOM object is saved to a text file.

I'm unable to transform any entities higher than 127.  i get the
following error:
Error Code:
-1072896760
Error Reason:
An invalid character was found in text content. 

I've set the encoding at the top of the document:
<?xml version="1.0" encoding="iso-8859-1"?>

and set the following output tag for the XSLT:
<xsl:output method = "xml" omit-xml-declaration = "yes"
encoding="iso-8859-1"/>

Is there anything else I've missed?
